The ERC Eligibility Checklist: What You Need to Know

Why Understanding ERC Credit Eligibility Is Critical for Your Business

ERC credit eligibility hinges on three primary factors: whether your business experienced a government-mandated suspension of operations, whether you saw a significant decline in gross receipts compared to 2019, or whether you qualify as a recovery startup business. Here’s what you need to know:

Quick Eligibility Overview:

  • For 2020: Full or partial suspension due to government orders, OR gross receipts declined by more than 50% compared to the same quarter in 2019
  • For 2021 (Q1-Q3): Full or partial suspension due to government orders, OR gross receipts were less than 80% of the same quarter in 2019
  • For 2021 (Q3-Q4): Recovery startup businesses only (businesses that began after Feb 15, 2020, with $1M or less in average annual gross receipts)
  • Maximum Credit: $5,000 per employee for 2020; up to $21,000 per employee for 2021 (across three quarters)

The Employee Retention Credit was created under the CARES Act in March 2020 to help businesses keep workers on payroll during the pandemic. It’s a refundable tax credit against certain employment taxes—meaning if the credit exceeds your tax liability, you get the difference as a refund.

But here’s the problem: the IRS is currently processing approximately 400,000 claims worth about $10 billion, and they’ve paused processing on new claims amid concerns about fraudulent submissions. This backlog means eligible businesses are waiting months or even years for refunds they desperately need.

Making matters worse, many businesses have filed incorrect claims due to aggressive promoters who oversimplified the eligibility rules. The IRS has issued multiple warnings about ERC scams, and businesses that claimed the credit incorrectly now face audits, penalties, and interest charges.

That’s why understanding ERC credit eligibility is so important. You need to know whether you truly qualify, what documentation you’ll need, and how to steer the claim process correctly—or how to fix an incorrect claim before it becomes a bigger problem.

The eligibility rules changed significantly between 2020 and 2021. The credit amount increased from 50% to 70% of qualified wages. The gross receipts threshold changed from a 50% decline to a 20% decline. The definition of a “large employer” shifted from 100 to 500 employees. And new categories like recovery startup businesses were introduced.

If you received a Paycheck Protection Program (PPP) loan, you can still claim the ERC—but not on the same wages you used for loan forgiveness. If your claim was disallowed, you have options to address the wage expense deduction without amending prior returns. And if you’re still within the statute of limitations (generally three years from filing your Form 941), you can still file retroactively.

Understanding ERC Credit Eligibility and Core Requirements

The Employee Retention Credit (ERC), also known as the Employee Retention Tax Credit (ERTC), was a cornerstone of COVID-19 pandemic relief efforts. It was designed to incentivize businesses and tax-exempt organizations to keep their employees on payroll during unprecedented economic disruptions. As a refundable tax credit, it reduced employment taxes and, for many, resulted in a direct cash refund. This made it a vital lifeline for many businesses, including those right here in Travis County.

At its heart, ERC credit eligibility rests on two primary tests for most businesses: a governmental order test or a gross receipts decline test. You only need to meet one of these for a given quarter to establish eligibility.

The first pathway to eligibility is experiencing a full or partial suspension of operations due to a governmental order. This means a federal, state, or local government authority (such as those in Austin or Travis County) issued an order that limited commerce, travel, or group meetings due to COVID-19, and this order impacted your business operations.

What constitutes a “full or partial suspension”?

  • Full Suspension: Your business was completely shut down by a government order.
  • Partial Suspension: Your business operations were limited by a government order. This could include things like restrictions on indoor dining, capacity limits, travel restrictions impacting your workforce, or even suppliers facing governmental closures that disrupted your supply chain. It’s important that the governmental order caused a more than “nominal” portion of your business operations to be suspended. For instance, if only a very minor part of your business was affected, it might not qualify.

Crucially, “essential businesses” or those that could easily transition to remote work and keep their operations largely intact generally didn’t meet this specific criterion. Both for-profit businesses and tax-exempt organizations (such as non-profits, including those described in section 501(c)) can be eligible for the ERC, as long as they meet the criteria and paid qualified wages.

Determining ERC Credit Eligibility via Gross Receipts

The second major pathway to ERC credit eligibility is demonstrating a significant decline in gross receipts. This test varies depending on the year you’re claiming the credit:

  • For 2020: Your business must have experienced a decline in gross receipts by more than 50% in a calendar quarter compared to the same calendar quarter in 2019. Once you meet this 50% decline, you remain eligible until your gross receipts recover to 80% of the same quarter in 2019.
  • For 2021: The threshold was lowered, making it easier for more businesses to qualify. Your business must have experienced a decline in gross receipts where they were less than 80% (meaning a 20% decline) in a calendar quarter compared to the same calendar quarter in 2019. This was a key change introduced by the American Rescue Plan Act (ARPA) Details.

For businesses that didn’t operate in 2019, the rules allow for alternative comparisons. For example, you might compare your 2020 gross receipts to 2021 to demonstrate a significant reduction in sales. Also, for 2021, if you didn’t meet the gross receipts test for the current quarter, you could elect to compare your gross receipts to the immediately preceding calendar quarter (e.g., Q1 2021 vs. Q4 2020) to see if that helped you meet the decline threshold.

The definition of “gross receipts” generally includes all income from your trade or business, but excludes certain items like the ERC itself or PPP loan proceeds. Qualified Wages and Health Plan Expenses

Once ERC credit eligibility is established for a particular quarter, the credit amount is calculated based on “qualified wages” paid to employees. Qualified wages include not only cash wages but also certain amounts paid or incurred by the employer for qualified health plan expenses.

For the purpose of the ERC, “qualified wages” are defined differently based on the size of your business (which we’ll discuss in more detail shortly). Generally:

  • For smaller employers, all wages paid to employees during the eligible period count, regardless of whether the employees were actively working or not.
  • For larger employers, only wages paid to employees for time they were not providing services due to the suspension or decline in gross receipts count towards the credit.

The amount of qualified wages for each employee is capped at $10,000 per calendar quarter for 2021 and $10,000 per calendar year for 2020. This means the maximum credit per employee could be substantial. How Eligibility Criteria Changed from 2020 to 2021

The Employee Retention Credit was not a static program; it evolved significantly over its lifespan, reflecting legislative adjustments made in response to the ongoing pandemic. Understanding these changes is crucial for determining ERC credit eligibility for different periods.
